These motors rely on a good supply of oil to seal the main bearings. Using a reduced oil ratio on an older, well worn engine may allow the main bearings to leak, causing the mixture to fluctuate, hence the surging.

You say that you are running it with water 10 inches above the anti-cavitation plate, is that not a bit deep? Could back pressure from the exhaust be causing a problem with water flowing out of the block? That might also account for smoke from the tell-tale.

If it is suspected that the timing is the issue you could observe the points, with the spark plug out, and check the position of the piston as they start to open. It should be just before TDC.

I hope I'm not stating the obvious here, but have you tried squirting a shot of fresh fuel straight into the air intake, to see if it will fire?

I believe that once you have added two stroke oil to the fuel it degrades much faster than neat fuel. If that is true, then 10:1 mix must be worse than ever for rapid degradation.
